Often, shareholders will establish a claim on who gets paid first. A 1x liquidation preference means that shareholders with that right gets the amount of their investment paid to them first and foremost in the occurrence of a liquidity event. For example, if they invested US$1 million and the business sells for US$10 million, US$1 million is paid to them before any sort of allocation of capital according to ownership percentages is made. A 2x preference would mean that the first US$2 million would go to them, and the remaining US$8 million would be shared among owners that participate in the general ownership of the venture. Liquidation preferences give some owners priority over other owners.
